The Fees You See
Most investors are aware of the management fee they pay their RIA, typically expressed as a percentage of assets under management. A fee of 1% per year on a portfolio of $500,000 means paying $5,000 annually for advisory services. This fee is generally disclosed clearly in the advisor's Form ADV and in your advisory agreement.
The Fees You May Not See
Beyond the management fee, a range of additional costs can significantly affect the total cost of your investment experience. Expense ratios on mutual funds and ETFs are charged annually by the fund manager and reduce your investment returns directly. These fees are not paid to your advisor and may not appear in your advisory fee disclosure, but they are a real cost that compounds significantly over time.
Some advisors recommend actively managed mutual funds with expense ratios of 1% or more annually, when comparable index funds covering the same market segment might charge 0.05% or less. Over a 20-year investment horizon, this difference can translate to hundreds of thousands of dollars in lost returns.
Always ask your advisor for the total cost of ownership of your portfolio, including both their advisory fee and the average expense ratio of the funds they recommend. The combination of these costs represents your true all-in annual investment cost.
Transaction Costs and Revenue Sharing
In addition to expense ratios, some investment structures involve transaction costs for buying and selling securities, account maintenance fees, and custodial fees. Advisors who use certain brokerage platforms may also participate in revenue-sharing arrangements in which fund companies pay the brokerage for placement on recommended fund lists.
SEC-registered RIAs are required to disclose all material compensation arrangements and conflicts of interest in their Form ADV Part 2. Reading this document carefully is the best way to understand all the ways your advisor is compensated, directly or indirectly.
